The service of inlay is provided when a tooth is decayed or broken larger than when a filling can repair the defect. The tooth In this case must be repaired with a material that has minimal to no shrinkage since any material shrinkage following placement could cause the tooth further damage.
Think of the tooth as having four walls and a top. In simple fillings the defect is small and only involves one of the five areas of any tooth. With an inlay the defect is either very large and deep effecting a single or more that one surface of the surface of the tooth.
Generally an inlay is needed when 2 of the 5 tooth surfaces are damaged.
